What is Diversification?

Diversification is an investment strategy that spreads capital across different assets or asset classes to reduce overall portfolio risk.

The main goal is to reduce the overall risks that may arise from holding a single asset class, such as stocks, bonds, commodities, or cryptocurrency. A diversified portfolio is more likely to produce smoother long-term returns, as assets with positive performance may offset those with negative returns.

How Diversification Works

Diversification can be achieved within a single asset class or across multiple asset classes. For example, within the crypto asset class, an investor may hold a broad variety of coins and tokens across different use cases, ranging from digital currencies to smart contract platforms and blockchain networks.
A key factor in effective diversification is correlation. Correlation measures how closely assets move in relation to each other. Assets that are negatively correlated tend to move in opposite directions, which can be more beneficial for diversification than assets that move in the same direction. If a portfolio consists of highly correlated assets, it may react to market conditions much like a single-asset position. Correlation is also useful when determining asset allocation.

Other Types of Diversification

Diversification strategies may also consider other factors, such as geographic location, industry sector, and company size. For example, holding stocks from companies in different countries may provide a higher degree of diversification than holding a variety of stocks from a single country.

Investors may also employ instrument diversification, which is more specific and focused than asset-class diversification. This would involve using index funds or exchange-traded funds (ETFs) to invest in a basket of several different securities at the same time.

While diversification may reduce the probability of significant losses, it can also limit upside potential, as a single asset could potentially produce higher returns on its own.
