The development of decentralised finance is essentially a search towards the capital efficiency. The early years of Proof of Stake networks made users face a tough decision of either securing the network and earning the yield or maintain their assets liquid so as to capture the trading opportunities. The result of this trade off was that billions of dollars of capital were under stagnation in staking contracts that were virtually frozen and could not be converted to the greater economy. This inefficiency has been addressed by injective (INJ) with the release of Hydro Protocol that is the best liquid staking derivative infrastructure on the chain. Hydro is not another staking platform it is a layer that enables the possibilities of the $INJ token to truly shine through by providing it with the ability to be in two places simultaneously. It then turns making a stake not into a passive savings tool but an active financial tool that gets the whole ecosystem going.
The core of the Hydro Protocol is the hINJ token that is a liquid derivative of stake Injective. It is simple yet elegant as a mechanism. When a user sends his/her $INJ to the Hydro smart contract the protocol locks that $INJ with a group of validators that have been programmed to provide high-performing validators securing the network. The user in turn gets hINJ tokens instantly in a one to one ratio. The token of hINJ is a receipt that signifies the ownership of the underlying staked asset. It is magic that the hINJ token is completely transferable and composable. A user is free to sell their hINJ on Helix or collateralize it with Neptune Finance or lend it money in a farm all with the original $INJ still getting staking rewards somewhere in the background.
This development makes the value of each $INJ double. According to the conventional approach when you pledged your tokens, you would be barred in the market. It was impossible to sell before a twenty one day unbonding period had expired should the price of $INJ go skyrocketing. And with Hydro that temptation going. Assuming you are holding hINJ, you can instantly dispose of the asset and convert it into another asset (by replacing it with either $INJ or stablecoins) on a decentralised exchange. This immediate liquidity premium is what makes staking consider the much broader pool of investors such as institutional investors who cannot invest their funds away over the course of weeks. It matches the security requirement of the network to the liquidity requirement of the market.
Another powerful feature brought by Hydro is the Auto Compounding option which maximises the returns on the passive investor. In standard staking a user has to manually claim his/her rewards and re stake it again to realise the growth of his/her compounds. This is a boring process that incurs repeated transaction costs, which may cut profits. This is fully automated by Hydro. The protocol periodically acquires rewards of the validators and redeploys the same back into the staking pool. Such a set it and forget system means that the users are continuously getting the maximum Annual Percentage Yield (APY) even when they do not even need to draw a breath. It converts the complicated process of yield management into a smooth back office procedure.
Hydro has created an ecosystem that goes beyond staking as Farming is being introduced. To encourage the hINJ token farming pools Hydro provides incentives to encourage deep liquidity of the hINJ token, by allowing their assets to be deposited in the farming pools to unlock more rewards. The real strength of Hydro is shown by the fact that it has been integrated with other money legos on Injective. It is the key hub of the LSDFi (Liquid Staking Derivatives Finance) sector. Since hINJ is a generalised token it can be incorporated in any other decentralised application. It is true that lending protocols will treat hINJ as a high quality collateral due to the fact that it is a productive asset that will always increase in value compared to the underlying $INJ . It can be used as leverage in the derivative exchanges. This interconnectedness leads to flywheel effect due to which the liquidity flows unrestrictedly in and out of applications decreasing friction and growing capital efficiency to all.
Hydro is also initiating the idea of Real Yield Assets (RYA) that seeks to develop diversified indices of yield bearing source. Later on the users could purchase a single token which would reflect a basket of yields throughout the Injective ecosystem and even a cross chain source.
