After countless hours of studying DeFi protocols and analyzing why most of them fail, I feel the need to share with you the three key flaws that made DeFi protocols fail during this cycle:

 

 

Poor risk management, insufficient revenue, and excessive leverage in most DeFi protocols are the core reasons for the DeFi collapse.

 

The dust has yet to settle, but the steady stream of details has enabled investors to piece together a picture that highlights the systemic risks of decentralized finance and poor risk management. One of the most commonly cited reasons for DeFi protocols that have fallen on hard times is their inability to generate sustainable revenue and add meaningful value to the platform’s ecosystem.

 

The second flaw is that the token economics designed by many DeFi protocols are flawed, and these protocols often have extremely high inflation to lure liquidity.

 

High incentives are good, but if the tokens given as rewards have no real value, then users are essentially taking a big risk and giving up control of their funds for little to no return. So keep that in mind.

 

A lot of this has to do with DeFi’s revenue generation issues and the inability to build a sustainable treasury. High inflation increases token supply, and if token value is not maintained, liquidity will leave the ecosystem.

 

The third reason is users who over-leverage. Over-leverage is another common problem in DeFi, and it became very apparent last month when Celsius, 3AC, and other DeFi investment platforms began to unravel.

 

In this sense, the responsibility of over-leveraging in the event of a market downturn really falls on the user without a solid game plan. While this issue was ignored during the peak of the bull market, it should always be in the mind of traders as this market is known for its wild volatility.

 

So now you know what to look out for when looking at crypto projects in general. If any project has the above characteristics, it would be considered a big red flag.
